Cost–benefit analysis

society Maturity 13-18 Next article →

Cost-benefit analysis is a smart way to make big decisions. It is a system used to weigh the good parts against the bad parts of a plan. People use it to see if a choice will provide enough benefits to justify its costs. This helps leaders choose the best path for a project or a new law. It is used in many places, like for business deals or government policies. For example, the U.S. Securities and Exchange Commission uses it before making new rules.

To do this analysis, people follow a set of steps. First, they define the goals of the action. Then, they list different ways to reach those goals. They also look at all the people who will be affected. Next, they measure the expected costs and the expected benefits. These are usually written in terms of money. They also use a special math rule called a discount rate. This helps compare money spent now to money saved in the future. Finally, they pick the best option based on the numbers.

The idea for this method is quite old. A French engineer named Jules Dupuit helped start it in 1848. He wanted to find the social value of things like roads or bridges. He found that costs were easy to count by adding up labor and materials. However, benefits were harder to measure. He decided to look at how much people were willing to pay for a project. By adding up those amounts, he could estimate the total benefit to society. Later, a man named Alfred Marshall helped make these ideas official.

In the United States, this method became very important for the government. The Corps of Engineers began using it for water projects. The Federal Navigation Act of 1936 required it for new waterway projects. Then, the Flood Control Act of 1939 made it a federal policy. This law said that benefits must be higher than the estimated costs. In 1958, Otto Eckstein helped apply these ideas to much broader public policies. Since then, it has been used for many things, including land conservation and even mental health care.

Even though this tool is helpful, it is not always perfect. It can be very hard to guess every cost and benefit that might happen in the future. Some studies show that the estimates used can sometimes be wrong. Also, certain groups might try to change the numbers to get what they want. In health care, using money to value human life can be a difficult task. Because of this, people sometimes use other methods like cost-utility analysis. Still, cost-benefit analysis remains a key way to help us make informed choices about our world.
