Arbitrage

society Maturity 11-13 Next article →

Arbitrage is a way to make money by using price differences. It happens when the same thing has different prices in different markets. An arbitrageur is a person who looks for these gaps. They try to buy an item where it is cheap and sell it where it is expensive. This process helps bring prices closer together. When prices become similar, it is called convergence.

In a perfect world, arbitrage works in a very specific way. Experts say it should be a risk-free way to make a profit. This means you do not lose money during the trade. To do this, the buy and sell steps must happen at the same time. If you buy something but cannot sell it right away, the price might change. This is called execution risk or leg risk. Even though it sounds easy, many risks can still happen in real life.

The idea of arbitrage has been around for a long time. The word comes from a French term about making decisions. A mathematician named Mathieu de la Porte first used it as a financial term in 1704. He wrote about it in a book called "Traite des Change". He looked at different exchange rates for bills of exchange. He wanted to find the best places to settle these payments.

People use special math to find these opportunities in big markets. One way is through arbitrage-free pricing for bonds. A bond is a type of financial tool that pays money over time. Instead of using just one rate, experts use many different rates. They look at a yield curve to see what the market expects. This curve shows how interest rates might move in the future. This helps investors find if a bond is priced incorrectly.

Arbitrage helps keep the global economy steady and fair. It helps make sure that the same item costs about the same everywhere. For example, if a car is cheaper in the United States than in Canada, people will buy it in the U.S. This action changes the demand for money. As people trade, the prices and the value of the money eventually balance out. This makes the markets more efficient for everyone.
